26. What is L/C, D/A, T/T, M/T and D/D?
L/C = Letter of Credit, it is a document issued mostly by a financial institution which usually provides an irrevocable payment undertaking. The L/C can also be the source of payment for a transaction, meaning that an exporter will get paid by redeeming the letter of credit. Letters of credit are used primarily in international trade transactions of significant value, for deals between a supplier in one country and a customer in another. They are also used in the land development process to ensure that approved public facilities (streets, sidewalks, stormwater ponds, etc.) will be built. The parties to a letter of credit are usually a beneficiary who is to receive the money, the issuing bank of whom the applicant is a client, and the advising bank of whom the beneficiary is a client. Almost all letters of credit are irrevocable, i.e., cannot be amended or canceled without prior agreement of the beneficiary, the issuing bank and the confirming bank, if any. In executing a transaction, letters of credit incorporate functions common to giros and Traveler's cheques. Typically, the documents a beneficiary has to present in order to receive payment include a commercial invoice, bill of lading, and documents proving the shipment was insured against loss or damage in transit. However, the list and form of documents is open to imagination and negotiation and might contain requirements to present documents issued by a neutral third party evidencing the quality of the goods shipped, or their place of origin.
D/A = Documents Against Acceptance, is an instructions given by a shipper to his
or her acceptance bank that the documents attached to a time draft for collection
are deliverable to the drawee/payer against his or her acceptance of the draft.
Using D/A terms, the exporter gives a grant of deferred payment to the importer. If the exporter is assured of the importer's integrity, he may grant him a credit facility. After the reimbursing bank notifies the importer on the arrival of the documents, the importer checks the documents and agrees on payment (promises to pay at a later date), then the bank hands over the documents to the importer.
T/T = Telegraphic Transfer, it is the most common payment method that requires the use of cable or telegraph (less in use these days) to remit funds. Money does not move physically. It is a very high-risk method for the importer and with almost no risk for the exporter. Mainly used in international or domestic transactions where the buyer pays the seller in advance before receiving goods or services.
D/D = Demand Draft, also known as a remotely created check or a tele-check, is a check created by a seller with a buyer's checking account number on it, but without the buyer's signature. Instead of the signature, the check has verbiage such as "authorized by depositor (the buyer), lack of endorsement guaranteed by XYZ Bank". The seller deposits the check into his or her bank account, and the check then clears out of the buyer's account.
Demand drafts are frequently used to purchase items over the phone, from telemarketers. The checks also allow consumers to pay monthly bills by having them debited automatically out of their accounts, rather than having to write a new check each month. Demand drafts are frequently used by consumers instead of credit cards, and large companies also commonly use them. Demand drafts are also a popular method for lending institutions to attempt to collect on overdue loans.
